Why Hedging the Greeks Matters
An options position is a bundle of risks, and each Greek isolates one of them. Hedging means taking offsetting positions that neutralise the component of risk you do not want while keeping the one you do. A trader who understands Greek exposure can build a position that is nearly neutral to small price moves, immune to volatility shifts or insulated from time decay, tailoring the portfolio to a precise market view instead of accepting whatever the option chain happens to deliver.
The purpose of hedging is not to remove all risk, which would also remove all return, but to select which risk you bear. If you believe Nifty is about to move strongly in one direction, you want to keep the delta but hedge away the volatility risk. If you expect a calm market, you want to collect theta while becoming neutral to direction. Each hedge is a deliberate choice about which uncertainty to accept.
The Greeks a Hedger Manages
- Delta: direction, neutralised by trading the underlying or offsetting options.
- Gamma: the change in delta, hardest to hedge over time.
- Theta: time decay, the income source for net sellers.
- Vega: volatility sensitivity, hedged by trading options across expiries or strikes.
- Rho: interest-rate sensitivity, minor for most retail books.
Delta Hedging in Practice
Delta hedging keeps a position neutral to small price changes by holding a number of underlying units opposite to the option's delta. If a long call has a delta of 0.5 and you hold ten contracts, your positive delta is 500, and you sell short 500 units of the underlying to neutralise it. As price moves, delta changes, so the hedge requires regular rebalancing. The cost of frequent rebalancing is real, which is why delta hedging is used mainly where a specific risk, such as expiry weekend volatility, must be removed.
Gamma and the Need to Rebalance
Gamma measures how fast delta moves, and it is the reason a static hedge fails. At-the-money options near expiry carry enormous gamma, so delta changes violently as price ticks, forcing constant re-trading to stay neutral. Gamma scalping exploits this by buying a position with positive gamma and trading the underlying in the direction of the move to profit, harvesting the oscillation. Negative-gamma positions, from selling options, require vigilant management because the hedge must be added as the market runs against them.
Vega Hedging Volatility Exposure
Vega hedging controls how a book reacts to changes in implied volatility. A trader who buys options is long vega and profits if volatility rises; a seller is short vega and profits when it falls. To hedge unwanted volatility exposure, combine long and short options of different strikes or expiries so the net vega approaches a target. In the Indian market, where volatility spikes around budgets and results, controlling vega is often more important than controlling delta, because IV swings can overwhelm directional moves.
Portfolio-Level Greek Management
Sensible hedging aggregates Greeks across an entire book, not leg by leg. Tally total delta, gamma, theta and vega, then adjust a single offsetting instrument to bring the aggregate into line. This portfolio view avoids the redundancy of hedging each leg separately and reveals that a diversified collection of spreads may already be delta-neutral on its own. Track the Greek totals daily and rebalance periodically, because both price movement and time passing shift the whole profile.
Turning Greek Hedging Into a Consistent Process
- State the exact risk you want to keep before building the position.
- Compute the aggregate Greeks across the whole portfolio.
- Hedge only the unwanted component with the cheapest offsetting instrument.
- Re-evaluate daily and rebalance when a Greek drifts beyond its tolerance band.
Greek hedging is a skill sharpened by deliberate practice, and its reward is control: the ability to decide precisely which risks move your P&L. A hedged book survives volatility it never saw coming, and the trader who masters the Greeks stops gambling on every dimension of the market and instead trades exactly the thesis they intended.
Choosing the Cheapest Hedge Instrument
For a Nifty option book, the cheapest hedge is usually a futures contract rather than an ETF, because index futures attract STT only on the sell side, a flat brokerage per order, and no delivery of units. A futures hedge also shares the same expiry rhythm as your options, so delta stays aligned through the settlement week. On Bank Nifty, use the corresponding index futures only where liquidity is reasonable; otherwise hedge with options farther from the money so the offset cost stays below the tail risk it removes.
Set a standing rule that total hedging expense in a month stays under a fixed percentage of your gross premium turnover, and judge each hedge by the worst case it removes, never by the daily drag it adds. A hedge that routinely costs more than the tail it protects is a position in itself.
